Does font size effect search engine rankings? I want to make a paragraph of text a bit smaller, so that it takes up less space. Will engines penalize me for this?

No, it should not affect your search engine ranking. When your page is indexed, the few words in your header will be given precedence.

No, the size of your text won't affect your rankings at the search engines. Spiders are very small creatures, they don't wear glasses and they can read small print!!
Your main heading should be H1 and others should (optimally) be H2 but this is a very tiny part of the Google algorithm which rates about 30 or 40 different factors on each page.
What your font size might affect is the stickiness of your audience - that is, the amount of time they 'stick' or stay once they find your page. If you make the font too small they might decide not to bother ...... so don't make it TOO small.

font size does not affect SE rankings or SE penalties. Hx header tags have some effect - but they don't make it or break it.
